The Won's Fed-Day Round Trip: Reading an Asian Session When Equity Inflows Are Hedged

The won fell 14 won to 1,337.7 as the KOSPI surged, then led Asia after the Fed. How to read an Asian session when equity inflows are hedged.

Key takeaways

1. The won fell 14.0 won to 1,337.7 per dollar at the 06:30 UTC Seoul close on Wednesday even as the KOSPI rose more than 6% intraday (Aju Press; The Asia Business Daily).

2. It led Asian currencies early on Thursday, firming 0.54% to 1,334.4 per dollar after the Fed held, but closed at 1,336.8, only 0.9 won firmer than Wednesday (Refinitiv data via CNBC Indonesia; Chosun Biz).

3. Foreign equity buying does not automatically support a currency on the same day, because hedging and dollar demand can absorb the inflow.

The development

South Korea's won closed down 14.0 won at 1,337.7 per dollar on Wednesday, from 1,323.7 on Tuesday, at the 15:30 Seoul (06:30 UTC) close (Aju Press). It opened near 1,326.0 and touched 1,342.3 at 04:45 UTC (The Asia Business Daily). The Bank of Korea's daily market report recorded higher equities, higher bond yields and a higher exchange rate on the day.

The move ran against the equity tape. The KOSPI surged more than 6% intraday and briefly passed 6,000 on chip earnings, and foreigners bought a net KRW 815.8 billion of shares (Aju Press; The Asia Business Daily). Local economists cited dollar demand before the Federal Reserve decision and forward hedging by foreign investors as reasons for the won's weakness.

After the Fed held its target range at 3.75%โ€“4.00% (Federal Reserve), the won led Asia early on Thursday, firming 0.54% to 1,334.4 per dollar by 02:18 UTC (Refinitiv data via CNBC Indonesia). Samsung Electronics also reported third-quarter operating profit of 107.44 trillion won, broadly in line with estimates, and its shares fell about 5% (CNBC). By the 06:30 UTC Seoul close the won had given back most of that gain, ending at 1,336.8 per dollar, 0.9 won firmer than Wednesday (Chosun Biz; Money Today).

Market transmission

The won is sensitive to three channels at once: the dollar's rate outlook, semiconductor-led equity flows and Bank of Korea expectations. MUFG noted that market pricing for Bank of Korea hikes had fallen by nearly 60 basis points since mid-September, which removes a source of support. A Reuters poll still had a median forecast of a hike to 3.25% in November from 3.00% (Reuters via CNA). A basis point is one hundredth of a percentage point.

What to monitor next

โ€ข Whether the won holds below Wednesday's 1,337.7 close after a Thursday close of 1,336.8.

โ€ข Exporter dollar sales into month-end, which local economists expect to cap the exchange rate.

โ€ข The offshore non-deliverable forward (NDF) market, which priced US data released at 12:30 UTC: GDP growth of 3.4% and core PCE inflation of 0.3% on the month (Bureau of Economic Analysis).

โ€ข Korean October CPI, due early next month, which the Bank of Korea expects near 3% (The Herald Business).

Reusable lesson

Read an Asian session in the order the flows arrive. Start with the overnight NDF quote, then the onshore open, the midday high or low, and the Seoul close. Then ask which flow dominated: equity inflows, the hedges attached to them, exporter sales or importer demand. A strong equity day with a weak currency often points to hedging or dollar demand rather than to a change in fundamentals.

Invalidation and risk

The Thursday rebound, already mostly faded by the close, would lose meaning if the dollar index, near 102.26 in Asia (Reuters), resumed its rise. Liquidity in the won thins after the onshore close, so offshore moves can overstate conviction. A softer Korean inflation print would extend the repricing of Bank of Korea hikes and weigh on the currency.

Glossary

Non-deliverable forward (NDF): A forward contract settled in dollars on the difference between the agreed and fixing rates, used to trade restricted currencies offshore.

Forward hedging: Locking in a future exchange rate to protect a foreign investment from currency moves, which can create dollar demand when the asset is bought.

Basis point: One hundredth of a percentage point.
